Key Takeaways

  • Secure accepted terms, a confirmed employer start and coverage decisions before ending supplier services; an EOR's entity footprint can change the applicable analysis.
  • In the illustrative first full December month, INR100,000 gross leaves INR96,750 after the shown PF, professional-tax and welfare deductions, before salary tax and other authorised deductions.
  • Continuing PF and EPS membership must be checked separately; the employer's pension allocation is within its PF share, while EDLI and administration funding are additional employer costs.
  • An individual ESI decision must use the operative ceiling and contribution-period history; headline gross salary or an older FAQ alone cannot approve exclusion.

To convert an existing contractor into an employee in India, secure an accepted employment package and confirmed start before ending supplier services. Identify who will employ the person, settle service and IP decisions, and coordinate payroll and benefit coverage with the supplier exit.

For an international employer considering an employer of record (EOR), the immediate question is whether the proposed employer is ready for this conversion. A provider proposal alone does not confirm the worker’s terms, coverage or start.

Rules checked 19 October 2026. The worked example uses Bengaluru, Karnataka; state rules and the employing entity’s footprint affect its application.

What changes when a contractor becomes an employee in India?

AreaContractor arrangementEmployee arrangementDecision needed

CompensationFee, invoice taxes and business expensesGross salary, employee deductions and benefitsAgreed package and first-month treatment
Rights and serviceContract label may differ from actual statusStatutory rights plus agreed enhancementsActual service findings, leave and probation treatment

Earlier contracting does not become lawful through future paperwork. Court analysis considers appointment, remuneration, discipline, continuity, control and supervision. Facts suggesting existing employment require a separate historical assessment.

Establish status, work rights and the employment route

Identify the supplier first: the individual, their company or an agency. The person accepting employment may not be authorised to terminate the services agreement.

A foreign business must agree the actual Indian employing arrangement before promising a start. Where an EOR structure falls within contract-labour provisions, section 45 uses 50-worker thresholds, section 47 requires licensing and section 57 restricts core-activity deployment subject to exceptions. Resolve conditions affecting this assignment; a provider contract does not establish universal route eligibility.

For a foreign national, verify permission for the employee job. The official visa guidance excludes employment from e-Visa permission. Immigration, employment administration and corporate-tax presence are separate questions.

Establish the employer and worker scope

The illustration uses a resident Indian citizen in a technical software individual-contributor role, without managerial, administrative or supervisory duties. The existing private employer’s establishment is confined to Karnataka, has at least 20 statutory workers and holds valid actual or qualifying deemed OSH Code registration.

Karnataka’s September 2026 amendment excludes establishments with ten or more workers already OSH-registered from the Shops Act. A covered unregistered establishment cannot employ staff. Obtain the actual registration and duties evidence before copying an offer.

For gratuity, the Social Security Code makes an establishment with branches or departments in more than one state central-sphere. An EOR’s footprint may therefore change the insurance analysis even when the worker stays in Bengaluru. Karnataka professional tax still follows the work location.

Agree the offer, start date and treatment of existing rights

Confirm the handoff before ending services

Agree responsibilities with the prospective employer for the particular arrangement:

  • Your business supplies the contractor agreement and amendments, supplier identity, notice/consent terms, proposed last service, invoice and expense details, and existing deliverables/IP records.
  • The worker supplies identity and work-permission evidence, PAN, bank details, Universal Account Number (UAN), PF/pension and insurance history, and payroll tax inputs.
  • The proposed employer confirms accepted terms, statutory service findings and any negotiated credit, coverage decisions, benefit dates, payroll readiness, start and first payday. Name who authorises readiness and who handles later filings, payments and worker-level confirmations.

Confirm that allocation in the EOR agreement where relevant. Do not assume the provider takes over your supplier liabilities. Start readiness must be established before supplier service ends; later statutory payments can have scheduled owners and deadlines.

Item Proposed employee treatment Legal requirement or negotiated choice Evidence needed
Role and salary Indefinite technical role; INR 100,000 monthly gross: basic 60,000 and HRA 40,000 Negotiated amounts; applicable notified wage floor and statutory wage definition remain binding Duties, location, wage category and salary schedule
Hours and rest Eight working hours daily, Monday to Friday Forty-hour week chosen; applicable daily limits, rest and overtime apply Schedule, breaks and overtime process
Paid leave Eighteen annual working days and 12 sick/casual days per full year, prorated under the policy from joining Negotiated benefits; preserve greater statutory leave, protected leave and holidays Policy, opening balances and holiday calendar
Benefits Continuing PF/pension history; individual ESI decision; gratuity funding and private medical cover Statutory eligibility differs from contractual benefit promises Membership, coverage decisions and effective-date confirmations
Service and probation No additional probation chosen; document contractual service credit separately Actual statutory service cannot be reset by agreement History assessment, applicable standing orders and terms
IP and confidentiality Separate past contractor output from future employment work Copyright defaults and assignments differ Deliverables, signed assignments and third-party licenses

Issue the appointment letter on appointment. For the assumed adult worker, OSH annual leave is one day per 20 days worked. The ordinary 180-day qualification has a separate midyear rule: work for one-fourth of the calendar-year remainder. Do not impose a blanket 180-day wait on this November starter.

Gratuity and maternity have distinct eligibility gates: ordinary indefinite-employment gratuity generally requires five years, with exceptions; maternity eligibility includes an 80-day test in the preceding 12 months. A private medical policy can instead be expressly agreed from 2 November, with insurer confirmation.

For copyright, qualifying employee work ordinarily belongs first to the employer absent contrary agreement, subject to exceptions. Earlier contractor software requires its own ownership review. A signed written assignment identifies the work, rights, duration and territory. Future employment does not automatically transfer earlier deliverables or every kind of IP.

Compare the old invoice with the employee package

This worked comparison uses December, the first full employee month. The old monthly service fee is INR 120,000, excluding separately evidenced taxes and expenses; the negotiated employee gross is INR 100,000. These are illustrative choices, not a conversion ratio.

Assume continuing PF and EPS membership, age below 58, no withdrawal/vesting event, no higher-pension or higher-wage election, the ordinary 12% class and capped contributions. PF history alone does not establish EPS membership. The current ceiling is INR 25,000.

Item Contractor arrangement Employee proposal Who pays or decides
Monthly fee/gross INR 120,000 before own costs and tax INR 100,000 gross: 20,000 less cash remuneration before deductions Worker and employer agree the package
Employee PF Own business/membership position 25,000 × 12% = INR 3,000 Employee deduction; continuing membership assumed
State deductions Contractor’s own tax position remains separate December PT INR 200 and annual LWF INR 50 Employer withholds employee amounts
Cash after shown deductions Fee is not established take-home 100,000 − 3,000 − 200 − 50 = INR 96,750 before salary tax and other authorised deductions Payroll computes actual net separately
Employer PF/pension Outside service-fee comparison Employer INR 3,000: EPS 2,083 plus EPF 917 Employer funding; no second employee deduction
Additional employer items Supplier funds own arrangements EDLI INR 125; EPF admin at 0.5% subject to establishment minimum; annual LWF INR 100; agreed benefits Employer, outside gross; EOR fees if applicable are separate

The pension scheme rounds EPS contributions to rupees: 25,000 × 8.33% becomes 2,083, leaving 917 of the employer PF share. EDLI is additional employer insurance. EPFO guidance shows INR 125 attributable admin on this base, but the INR 500 minimum is per active establishment, not per worker. EDLI administration is nil.

A worker expecting INR 120,000 take-home has not accepted an equivalent package merely because salary is agreed at INR 100,000. Resolve that expectation before supplier termination. Apply the statutory wages definition, including allowance add-backs; basic pay need not equal half of CTC. Eligibility determines statutory bonus. This is not a complete employer budget; use the India hiring-cost guide for that decision.

Complete the country conversion steps

  1. Business/legal establish the history. Identify the supplier, actual status, service dates and contractual exit conditions. Assess historical liabilities separately.
  2. Employer and worker accept the offer. Document the package, rights, service treatment, benefits and start. Record November’s lawful partial-month method; the December bridge is not November pay.
  3. The named readiness owner clears setup. Complete the handoff above, verify employer registrations and worker coverage, and obtain insurance confirmations. Existing registrations do not restart per hire. Newly liable Karnataka businesses have a 30-day PT registration clock; PF initial establishment returns have a separate 15-day applicability clock.
  4. Business/supplier close services; employer activates employment. Obtain required consent, settle final service records and issue the appointment on the agreed start. Final invoice payment can follow later under the contract.
  5. Employer/payroll deliver first salary and wage slip. Match actual gross, employee deductions, net credit and employer allocations. The slip is due on or before payment under the Social Security Rules.
  6. Payroll/finance complete scheduled statutory duties. Reconcile accepted filings with settled payments and retain the evidence agreed for this worker. A filing receipt alone does not prove remittance.

Coverage decisions that affect this cutover

For the Karnataka-only employer, gratuity insurance is an existing obligation unless a qualifying approved-fund arrangement applies. This example uses a valid policy and no exemption. Add the worker and furnish Form III whenever insured-employee details change. Historical establishment grace periods do not restart; medical insurance is separate.

Require an individual ESI decision citing the operative Chapter IV ceiling and contribution-period history. The March Ministry FAQ records INR 21,000, but the later May Rules supersede the old Central Rules containing that ceiling. Headline gross salary or that earlier FAQ alone cannot approve the November exclusion. If ESI applies, initial registration is due before/on employment, with separate authenticated declaration completion within 30 days; its applicable reporting and payment must also be scheduled.

Worked Bengaluru cutover calendar

Assume mutual supplier closeout signed 23 October permits services through 1 November 2026 and final payment on 6 November. Employment starts 2 November; the first partial-month salary is paid 30 November, December salary on 31 December. The Karnataka-only employer has valid OSH, TAN, PF, ESI-establishment, PT, KLWB and gratuity-insurance records; no relevant exemptions are assumed. PF/EPS history is as above. The worker remains employed on 31 December. Salary-TDS rows assume a calculated positive deduction; ordinary private monthly payment applies without special quarterly permission.

Karnataka PT follows work location. The LWF threshold is ten persons for this business category; its annual shares are employee 50 and employer 100. The State’s own 50 is outside the employer’s 150 remittance.

LWF Form D and payment Employer/payroll/finance Year-end computation and KLWB account 13 Jan 2027 Both due 15 Jan Accepted Form D plus settled 150 per worker
Q3 salary statement Employer/payroll Reconciled salary TDS 29 Jan Form 138 calendar due date 31 Jan, Sunday Accepted statement
Annual Karnataka PT return/balance Employer/payroll/finance Year ending 31 Mar 2027 28 May Calendar due date 30 May; 60 days after year-end Return and any balance payment
Annual salary certificate Employer/payroll Reconciled salary TDS 15 Jun Form 130 furnished by 15 Jun Generated certificate and delivery

The tax dates follow rule 218, rule 219 and rule 215. Karnataka’s annual PT return remains separate from monthly payment. LWF payment and Form D are separate tasks. On the ordinary replacement-reference reading, this wage-protected employer falls outside rule 29’s negative Form B class. That interpretation is separate from the confirmed Form D obligation. Earlier targets do not establish a statutory weekend extension. Do not treat conditional ESI registration rows as a completed coverage or remittance decision.

Close the contractor engagement and verify first payroll

Keep two completion records:

  • Supplier account: actual party’s exit consent, final services/invoice/expenses/payment, deliverables and IP records, and equipment/access handover.
  • Employee cycle: effective appointment and coverage, opening balances, actual wage slip/bank credit, correct contribution allocations, accepted declarations, settled payments and later annual documents.

Assign any unresolved historical liabilities separately. Confirm that no service period is omitted or paid twice; the final invoice is not November salary.

Two conversion situations to plan for

Both situations are hypothetical.

Planned conversion; continuing membership. The worker accepts the INR 100,000 offer after seeing the December bridge. Their existing EPS record supports pension allocation within the employer PF share. This changes the employer’s allocation rather than adding a second employee deduction. Supplier service ends only after the named employer confirms readiness.

The earlier relationship may already be employment. Long-standing discipline, supervision and continuity raise the court’s status factors. Investigate earlier service and liabilities before declaring a new gratuity clock or leave baseline. Prepare future payroll without using a waiver, backdated contract or probation restart as a generic remedy.

Questions about converting contractors in India

Must salary equal the old invoice?

No universal ratio applies. The bridge separates service revenue, gross wages, employee deductions and employer funding; equal take-home requires a separate calculation and agreement.

Does every contractor year count for benefits?

Actual statutory employment findings differ from voluntary service credit. Record both; do not promise an automatic reset or universal carryover.

Can the supplier invoice be paid after employment starts?

Yes, where the agreement permits it. Keep the earlier service period, invoice tax treatment and payment separate from wages.

Can we use this calendar for an EOR unchanged?

Use it as a handoff checklist. The proposed legal employer must confirm its entity scope, worker coverage, deadlines, funding and responsibilities; its arrangements may differ from the example.
